Last night, MSCI opened a consultation on reclassifying Indonesia from Emerging Market to Standalone Market. Not Frontier. Standalone. And that distinction matters more than most people realize. 1. MSCI thinks Frontier is too generous. MSCI said a Frontier classification would not properly reflect the depth of Indonesia’s market problems. That’s a strong statement. This isn’t just about Indonesia being a less developed market. It’s about whether foreign investors can trust the market they’re investing in. 2. The burden of proof has shifted. MSCI will proceed with the reclassification unless it sees clear evidence of material improvement. Indonesia now has to prove that things have actually changed. Announcing new rules isn’t enough. 3. The problem goes beyond free float. MSCI raised concerns about suspected coordinated trading and the lack of meaningful enforcement. Indonesia has announced a 15% free float roadmap and new disclosure rules, but MSCI still isn’t seeing consistent evidence that these changes are fixing the underlying problems. Rules on paper mean very little if nobody enforces them. 4. They moved earlier than expected. Back in June, MSCI said it would wait for the November review. Now, in October, it has opened this consultation. That doesn't automatically mean the outcome is decided, but it does suggest MSCI wasn't satisfied with the progress made so far. The timeline: Feedback closes on 30 April 2027, with a decision expected by 30 June 2027. Until then, the freeze on increases to foreign inclusion factors (FIF), number of shares (NOS), and additions to the Investable Market Index (IMI) remains in place. That leaves Indonesian equities with months of uncertainty hanging over them. Why Standalone could hurt more than Frontier A Frontier downgrade would still leave Indonesia inside the universe tracked by Frontier Market funds. Standalone is different. Indonesia would sit outside both the Emerging Market and Frontier Market indexes, meaning funds tracking those benchmarks wouldn't naturally allocate to Indonesian stocks. Argentina and Russia have previously been classified as Standalone, although for different reasons, including capital controls and sanctions. Indonesia's problem is different. The concern here is market integrity, and that's harder to fix. You can change a policy overnight. Rebuilding investor trust takes longer. The frustrating part is who ends up paying for this. Foreign investors tend to concentrate their holdings in liquid names, including major banks, telcos and other large-cap stocks. Those are the names that could face selling pressure if global funds have to reduce their exposure. Meanwhile, some thin-float stocks have already been affected by earlier MSCI measures. So even companies with solid businesses and decent fundamentals could get dragged down by problems they didn't create. That's what makes this particularly frustrating. But isn't Indonesia already cheap? It might be. The IHSG has fallen roughly 30% year to date, and the rupiah has weakened toward 18,000 per dollar. But cheap doesn't automatically mean a stock has found its bottom. Prices are set by whoever is willing to buy and sell at the margin. If a major group of foreign investors is forced to reduce exposure, the market needs new buyers to absorb those shares. The question isn't just how cheap Indonesian stocks are. It's who's going to buy them between now and June 2027, and at what price? Reform could make the Indonesian market healthier in the long run, but there's a cost to getting there, and existing shareholders may have to bear it first. The upside only comes if enforcement improves and foreign investors start trusting the market again. How I'm thinking about positioning (a framework, not a recommendation) ▪EM benchmark funds: These are an obvious source of potential outflows if reclassification happens. Active investors may start reducing exposure before passive funds are forced to follow. ▪Domestic and unconstrained capital: These investors could absorb some of the selling. The interesting opportunity would be quality companies sold because of index mechanics rather than deteriorating fundamentals. But I'd rather watch how the selling develops than assume the bottom is already in. ▪ FX: Rupiah exposure adds another layer of risk for foreign investors. Companies earning a meaningful share of their revenue in USD may offer some natural protection, although their costs, debt and commodity prices still matter. ▪Optionality: If Indonesia delivers credible reforms and meaningful enforcement before the consultation closes, sentiment could turn quickly. That upside is worth keeping in mind, but I wouldn't build a base case around it. For now, I'd separate two things: the quality of the businesses and the risk of capital leaving the market. Good companies can still fall when their marginal buyer disappears. And cheap stocks can get cheaper before that changes.
